The Hedge Fund Talent Brief: Which Hiring Practices Pay Off Over Time?

Every fund can price market risk to the basis point, but pricing the risk of a poor PM hire is harder and often undervalued. Here are three things selection science says about the PM seat that most interview processes still miss.

Every fund we work with can price market risk down to the basis point, but pricing the risk of a poor PM hire is even more complicated, and the impact is often undervalued.

Those that have studied it estimate that a poor senior hire in financial services costs between 10 and 15 times their total compensation. This includes replacement costs, disruption, and opportunity costs. It does not include reputational damage and impact on allocators’ opinions.

Prior results do not guarantee future returns.

It has long been established that resumes are poor predictors of future performance, and experts like Jason Dana from Yale have shown that it is better to have no interview than to try to predict future performance from a typical interview.

Imagine starting with 10 senior analysts promoted into a PM seat. More likely than not, 7 will survive the transition, but only 4 will perform well enough to be in that role 3 years later. The current promotion and selection process just doesn’t work.

After interviewing 190 PMs, more than 100 of whom were analysts, we can say with assurance that the factors that help somebody become an effective analyst don’t always translate to becoming an effective portfolio manager.

Part II  ·  Wiring, Not Conviction

Confidence does not equal competence.

Why is the current selection process so bad? One explanation is that candidates who are highly confident interview very well. However, PMs who understand probability and apply it to the way they think and present themselves are much more effective in portfolio manager seats. They just don’t interview as well.

Certainty and competence look similar across a 45-minute interview, but six months of losses have a way of distinguishing between the two.

Integrate the online results with a 2.5-hour interview and we can cut poor hires by two-thirds.

Part III  ·  The Interview Gap

Charisma has a validity coefficient too. It isn’t 3x.

A structured, validated assessment predicts future performance twice as well as an unstructured interview, the format behind most PM searches, because it performs better on determining someone’s judgement and motivation. A good cognitive test gives hiring panels a view on someone’s ability to learn in a new domain.

When our clients use our online tool alone, they can reduce bad hires by over one-fifth. When online results are integrated with a 2.5-hour interview, we can cut poor hires by two-thirds.

One of our clients compared our fees to a rounding error. It sounds like he was trying to offend, but instead he was making our case: the cost of going through an assessment process like ours is much less than the tail risk of hiring somebody who is going to fail or, worse yet, be toxic.

In summary, hiring a senior PM, promoting a top analyst into a leadership seat, and working through succession planning for a key-person transition all carry the same exposure: a decision about a person, made largely on how well they perform in a room that rewards traits that have nothing to do with how they will be assessed six months after they get hired. But it doesn’t have to be that way.
